Waiting on a Budget. The Continuing Resolution continues to hamper DLH’s growth efforts. The Company has plenty of opportunity and stands ready to capitalize on new RFPs. We believe once a budget is passed, there should be a strong flow of new business opportunity for DLH, which will drive organic growth.

1Q24 Bottom Line. The first quarter bottom line was positively impacted by two items. First, due to the CR and bidding opportunities, G&A costs fell to $7.7 million from $10.2 million in 4Q23. G&A costs are likely to remain somewhat muted until a more normal bidding environment emerges. The second was an abnormally low tax rate, 0.5% versus a more typical 25%, due to some discrete items.

More UAS Business. Hot on the heels of the Sounding Rocket 4 ID/IQ award from last Friday, the Department of Defense announced, after the market close Tuesday, Kratos Unmanned Aerial Systems (UAS) was awarded a $57.67 million modification to a previously awarded firm-fixed-price contract.

Details. This modification exercises options to procure full rate production Lot Five of the BQM-177A Surface Launched Aerial Targets. Results. Revenue in the first quarter was $97.9 million versus $72.7 million last year, but lower than our estimate of $101 million. Net income was at $2.2 million, or $0.15 per diluted share, compared to $1.5 million, or $0.11, in the prior year. EBITDA for the quarter was $11.1 million compared to $6.3 million last year. We had estimated EBITDA of $11.3 million, adjusted EBITDA of $11.8 million, and EPS of $0.12.

Other Key Indicators. DLH generated $5.1 million in operating cash for the quarter, with cash being at $0.1 million as of December 31, 2023. The Company backlog for the quarter was $653.5 million, including funded backlog of approximately $132.3 million and unfunded backlog of $521.2 million, versus $704.8 million in the prior year.

A Seanergy division will join the Safecraft Project Consortium to retrofit a ship to use hydrogen as the main energy source. In December of last year, the European Commission founded the project and committed $10 million to the $13.5 million cost. The Safecraft consortium includes a dozen shipping, engineering, and research organizations committed to demonstrate the safety and viability of Sustainable Alternative Fuels (SAFs). Hydrogen will be the main source of electric power generation and will also help with propulsion.


Hydrogen ships are coming. Hydrogen ships (including submarines) have been around for decades, but are becoming more common place in recent years. The MF Hydra, for example, became the first hydrogen-powered ferry in 2021. China has launched a hydrogen ship in 2022 and is developing more. Kawasaki has been approved to develop an engine that will run on hydrogen for use on carriers. Other vessels such as yachts and speedboats use hydrogen fuel cells to provide electricity. Seanergy is the first Greek-based shipping company to form a partnership with Safecraft.

ID/IQ Award. According to the daily Department of Defense contract award release, on Friday, Kratos Space & Missile Defense Systems Inc. was one of three firms awarded a multiple-award, indefinite-delivery/indefinite-quantity, cost-plus-incentive-fee, cost-plus-fixed-fee, and firm-fixed-price contract with a combined maximum ceiling of $877 million with a nine-year ordering period for Sounding Rocket Program-4.

Sounding Rocket. Sounding Rocket is a multiyear contract where companies compete for orders to launch small rockets used to carry scientific instruments and experiments into suborbital space. Started in 2018, the original awardees for the seven year $424 million ID/IQ were Northrop Grumman and Space Vector. With the three new awardees announced Friday, the program has been extended until 2029 and the total projected value increased to $877 million. SRP-4 is run by the Space Systems Command’s small rocket program office.

Fiscal third quarter results continued AZZ’s upward trend. AZZ reported strong results in the third quarter as sales continued to expand and operating margins increased. While there was a nonrecurring boost to AZZ’s nonconsolidated division, that should not take away from favorable results at AZZ’s Metal Coating and Precoat Metals divisions. We look for top-line growth to continue at a 2-3% rate and for EBITDA margins to continue to expand towards 25% with a continued shift toward the higher-margin Metal Coating division.

Coating company stocks have risen in recent months. The DJIA has risen 14% in the last three months. AZZ’s increase of 33% over that time period leads its coating peer group, but other stocks such as Chemours (CC) and Sherwin-Williams (SHW) have also risen more than 25%. As a result, the peer group median forward P/E has risen to 17 times from 15 times and the median EV/EBITDA has increased to 13 times from 10 times.

Rising shipping rates. Shipping rates have risen in recent months. EuroDry management reports a 2024 BPI rate of $14,225 due, in part, to conflict in the Red Sea. Although the overall impact on shipping rates is modest, we would remind investors that EuroDry is more sensitive to shipping rates than any of the shipping companies we follow. 

Longer-term shipping rate outlook remains positive. Recent rate weakness has largely been attributed to decreased demand for steel by China. EuroDry believes the Far East and Africa will provide future growth. Increased demand for ships comes at the same time as ship availability is reduced. Growing port congestion and environmentally mandated slower ship speeds combine to add days to shipping routes, reducing the availability of ships.

Sales grew as expected as we head into the slower, winter months. Sales in the most recent quarter rose 2.2% year over year with Metal Coatings sales increasing 3.1% and Precoat Metal sales growing 1.6%. Management cited a shift from plastic to aluminum material and tail winds from the 2021 Infrastructure Investment and Jobs Act.

Margins continue to improve with the shift towards Metal Coatings business and operational efficiencies. EBITDA margins grew to 22.6% of sales versus 18.5%. The improvement reflects operational efficiencies and higher growth for the higher margin Metal Coating business.

A Termination. Coming as no surprise, European energy firms Equinor and BP announced an agreement with the New York State Energy Research and Development Authority to terminate the Offshore Wind Renewable Energy Certificate Agreement for the Empire Wind II project. As we previously noted, rising inflation, higher borrowing costs, and supply chain issues combined to negatively impact potential returns from the project. Termination of the Empire Wind II project initiates a contractually obligated termination fee payable to Great Lakes and Van Oord that is intended to cover lost earnings potential related to Empire Wind II.

But A Reset. But all is not lost, as Equinor and BP can re-submit the project on more acceptable terms. With the state supporting offshore wind projects, we believe there remains a strong chance the project is revived in some form. Winners of an expedited solicitation for offshore wind will be announced in February.

European Staffing Sale. Yesterday, Kelly Services announced the completion of the sale of its European staffing business to Gi Group Holdings S.P.A. Kelly previously announced on November 2, 2023, that it had entered into a definitive agreement to sell the business to Gi. Kelly is retaining its global footprint and will continue to provide higher margin, higher growth potential MSP, RPO, and FSP solutions to customers in the EMEA region through KellyOCG.

Details. Kelly received cash proceeds of €100 million upon closing the transaction. An additional up to €30 million of proceeds from an earnout provision based on a multiple of an adjusted 2023 EBITDA measure would be payable in the second quarter of 2024 if achieved. Cash proceeds are expected to be redeployed in pursuit of growth through organic and inorganic investments. The Company has not disclosed the financial impact of removing the International Staffing business to the income statement, but we expect a disclosure by the fourth quarter conference call.

More Awards. Last week, Great Lakes announced several new awards totaling $173.7 million. We previously covered some of the awards in the press release (Great Egg Harbor Inlet Beach Renourishment Project, St. Augustine Shore Protection Project, and Duval County Shore Protection Beach Renourishment Project), so we will focus on the awards previously not covered. Great Lakes continues to receive new awards for 2024 and beyond, continuing its momentum.

Largest Award. The largest award is the $62.8 million Sabine-Neches Waterway Channel Improvement Project-Phase 1 for dredging for channel deepening along the Sabine-Neches Waterway from Sabine Bank Channel to Sabine Pass Channel. Work is expected to commence in Southeast Texas in the first quarter of 2024 with an estimated completion in the fourth quarter of 2024.

Continued Momentum. Great Lakes Dredge & Dock received some additional awards, according to the Department of Defense daily contract release. While value of one of the awards is more nuanced than the DOD release statement, combined, the two recent awards total some $66 million over a three-year period. Great Lakes continues to build momentum in securing new business, which will bode well for 2024 and beyond.

Jacksonville. Yesterday, the U.S. Army Corps of Engineers awarded Great Lakes a $32.4 million firm-fixed-price contract for shore protection and beach renourishment. Work will be performed in Jacksonville, Florida, with an estimated completion date of October 13, 2024. Fiscal 2023 civil construction funds in the amount of $32.4 million were obligated at the time of the award.
