Initiating Coverage. We are initiating coverage with an Outperform rating and a $9 price target. While our initial recommendation is based on a sum of the parts analysis, we believe that the shares will eventually reflect its attractive ongoing businesses following its current rationalization and streamlining of its portfolio. 

A transitional story. Since spinning off from Xerox in 2017, the company has sold several businesses, changed key members of the management team and simplified the business. Importantly, in the second half of 2023, the company announced the divestitures of three businesses that are expected to close in the first half of 2024. While the transitional story is not complete, there appears to be light at the end of the tunnel.

Continued Challenging Environment. Client decision making drove a decrease in performance for ISG in the fourth quarter. However, it was not just the Company experiencing this, the IT and business services industry felt the squeeze as well. We believe the Company’s recurring revenues (now 43% of total sales) and the expansion of its AI services will allow ISG to push through an expected challenging first half in 2024.

Full Year Results. Revenue increased 2% to $291.1 million for the year, with the Americas segment showing growth while Europe and Asia Pacific decreased from last year. Net income was $9.8 million, or $0.20 per share excluding a bad debt reserve. Adjusted EBITDA was $37.7 million or a margin of 12.9%.

Growth in a Down Industry. For the year, the IT and business services industry has been down 6% in revenue while ISG grew its topline by 2%. We believe the growth is a testament to the Company’s focus on recurring revenues with such revenues being $125 million for the year, up 16% compared to last year, through its platforms such as ISG GovernX and ISG ProBenchmark. Recurring revenues now represent 43% of ISG’s overall revenue, up 500 basis points from the prior year.

Fourth Quarter Results. Management reported revenues of $66.2 million for the quarter, below last year’s revenue of $74.2 million and below our estimate of $69.0 million. Slower decision making from clients resulted in revenue being pushed to the right for the Company. Driven by a $4.8 million bad-debt reserve taken in 4Q23, net loss was $2.9 million, or $0.06/sh, versus net income of $4.3 million, or $0.09/sh in 4Q22. We estimated net income of $2.6 million, or $0.05/sh.

A Miss but Record Quarter. Although revenue was below management’s guidance, it was still a record third quarter on a revenue basis. Business is not being lost, but clients are taking an extended approach to starting projects. We expect this situation to be short-term in nature.

Ventana. We are excited by the opportunities Ventana brings to ISG. In addition to adding to ISG’s recurring revenue stream, Ventana adds some 40 new clients in a new vertical for ISG. We believe there are significant synergistic and cross selling opportunities.

3Q Results. ISG reported third quarter revenue of $71.8 million, a record for the quarter, although lower than management’s $73-75 million guidance and our estimate of $75 million. Revenue was up 4.3% from last year’s $68.8 with currency translation positively impacting reported revenues by $1.4 million versus the prior year. Revenues from Americas were up 1% to $42.5 million from the prior year, Europe up 14% to $22.1 million, and Asia Pacific down 2% to $7.2 million. Recurring revenue was up 19% in the quarter.

Bottom Line. Net income for the quarter was $3.2 million, or diluted EPS of $0.06, down 42% from $5.6 million last year, or $0.11. We estimated net income of $3.8 million, or EPS of $0.08. Non-GAAP net income was $5.7 million, or diluted EPS of $0.11, compared to $7.2 million, or $0.14, last year. Adjusted EBITDA was $10.6 million, flat with last year, near the low-end of management’s $10.5-$11.5 million guidance.

Still Seeing Demand. ISG is continuing to experience increasing demand for its services, evidenced by the record second quarter revenue of $74.6 million. As noted in our previous report, recurring revenues now represents more than 40% of Company revenue and we anticipate the number to climb due to further demand from verticals such as consumer services, life sciences, and the public sector for the Company’s cost optimization services.

Balance Sheet. ISG reported a cash balance of $19.6 million as of June 30, 2023 compared to $23.7 million at March 31, 2023. The Company’s debt outstanding was at $79.2 million, unchanged from the first quarter, with the Company’s debt-to-EBITDA ratio remaining at 1.8x.

Record 2Q23 Top Line. Record 2Q revenue of $74.6 million, up 5.5% y-o-y. Currency translation negatively impacted reported revenue by $0.1 million. By geography, Americas revenue rose 7% to $42.3 million, Europe was up 5% on a reported basis to $24.4 million, and Asia-Pacific revenue of $8 million was flat to the prior year. 1Q23 Results. All-time record revenue of $78.5 million, up 8.2% y-o-y. Currency translation negatively impacted reported revenue by $2.1 million. By geography, Americas revenue rose 17% to $48.4 million, Europe was down 2% on a reported basis and up 5% on a constant currency basis to $23.1 million, and Asia-Pacific revenue of $7 million was down 8% on a reported  basis and down 3% on a constant currency basis. We were at $74 million.

Results Continued. But higher direct costs and expenses for advisors negatively impacted operating income. Direct costs were up 11.9% to 62.7% of revenue compared to 60.6% in 1Q22. Operating income was down 9% to $7.1 million from $7.7 million. Net income was down 29% to $3.5 million, or $0.07/sh. Adjusted EPS was $0.12/sh. We had projected EPS of $0.08 and adjusted EPS of $0.12.
